Fixed on the development branch in this changeset (http://hg.savannah.gnu.org/hgweb/octave/rev/ab4238b0b09b). You will need to build from source, or wait until the 3.6 release scheduled for December 2011, to see the change.

For MATLAB compatibility mxGetString() should return 0 if the operation succeeds.
Moreover, if the buffer length is insufficient, the return
string should be truncated, in which case the return status is set to 1.

A patch like the following should fix the problem (untested!)...
